Overrated depends on who you are comparing them too. The first 11 is still not as good as Bayern's or Madrid's, but is now around the same level as Dortmund's, PSG's and Barca's.
The weak squad argument was true in my opinion until this season. The reason United could compete with you is that they had a weaker first 11, but a superior squad. Not so now.
To put things in context just compare your squad with Chelsea's who are your biggest rivals for the league.
Strikers
Aguero/Negredo/Jovetic/Dzeko
Torres/Etoo/Ba
For me it's fairly clear every single one of your strikers are better than Chelsea's best striker.
Wingers/Playmakers
Silva, Nasri, Milner, Navas
Hazard, Oscar, Schurrle, Willian, Salah
Like with the strikers slight difference in that you play 2 where as Chelsea play 3. Chelsea have more quality for me here and the greater depth.
Central Midfielder
Toure, Fernandinho, Garcia, Rodwell
Matic, Ramires, Lampard, Mikel
Chelsea have less quality, but more depth. I would trust Lampard and Mikel over Rodwell and Garcia.
Full Backs
Ivanovic, Cesar, Cole
Zabaleta, Kolarov, Clichy, Richards
Once more you have more depth and more quality.
Centre Backs
Terry, Cahill, Luiz
Kompany, Demichelis, Lescott, Nastacic
Once more the quality of the first 11 is about the same, but you have more depth.
Goalkeepers
Hart, Pantilimon
Cech, Schwarzer
Chelsea have more quality and better depth.
Obviously some players like Milner, Luiz, Yaya, Richards, Cesar etc can play more than one position but that is where they play the majority of the time.
City currently have greater depth and quality than Chelsea and anyone else in the league. In terms of quality and depth for me it goes. City>Chelsea>United/Arsenal

At the end of the day you could lose to Barca, Chelsea beat Galatasary and get another hard team. If Chelsea get through and get a hard quarter final I would put you back as favourites now you are out of the FA Cup and maybe the CL. Fixtures and luck are part of football. With a bit of luck you win the league and a cup, which is an unbelievable season for anyone.
