From his point of view, he could sign the contract and still be left out like Nastasic.
From the outside it appears that City are fairly ruthless when it comes to dealing with players that no longer figure in the manager's plans. Players like Nastasic & Richards seem to have been given a clear message that they're not wanted, expected to move on or spend their time on the naughty step. Its a business like approach, there's no room for sentiment in football.
So imagine he signs a new contract. In 12-18 months time one of the kids or a new signing has leap frogged over him in the pecking order. He's no longer getting the game time that he currently enjoys. We might even have a new manager (managers are also expendable at City once they've reached the end of their "life cycle") who doesn't rate him. He's now the new Nastasic. But he's turned 30, been out of the limelight for a few months and City want a fee for him. Instead of it being Liverpool, Arsenal and Inter Milan who are making him offers its Sunderland, Villa and Galatasaray.
Tough we all say, there's no room for sentiment in football,

Correct. Milner has to do what is best for him. It's a shame if that doesn't coincide with what's best for us as well but it's his career and probably his last big contract, so he'd be a fool not to make the most of it.

If we asked him to help us out and sign a new contract 12 months ago so we can get a fee and report a profit when we sell him (which we agreed to do) and he's refused, then I'd agree that he's pulled a fast one. If he's strung us along by asking for something he knows we won't offer and giving the impression he might accept something in-between then he's behaved badly.
On the other hand, if Milner has said "I'm not staying unless I'm guaranteed x games a season" and we won't commit to that or would only agree to a lower figure, then he's laid his cards on the table and we know where we stand. Then I'd argue he's behaved properly.
